"Pay option arm loans are easily one of the most misunderstood mortgages in the industry….even most mortgage professionals don’t understand them completely. Most borrowers are quite surprised at how much lower their monthly payments can be with a pay option arm mortgage, but are hesitant because they have “heard things” about it. Let me see if I can explain it somewhat.

The first year of payments with a pay option arm mortgage is set by the initial 1.00% rate (or whatever your initial rate is depending on your loan scenario). Payments do not change for a year (12 months) at a time and for up to 5 years payments go up by 7.5 %, after each 12 month period. This makes the monthly PAYMENTS totally predicable. You will know in advance of exactly what the payments will be for the first 5 years.

Given that the payments are set by the start rate (not to be confused with the fully indexed rate-which is the rate actually paid) your monthly payments can be almost half of what they are if you have a fixed rate, fully amortized mortgage.

The problem is that if you do not have enough equity in your home, because of the effect of the negative amortization, you can end up owing more than your home is worth. This is especially true if your home was purchased in just the last few years AND the real estate market you live in is on the decline "
